On Thursday, the Dow Jones Industrial Average fell by over 300 points, primarily due to worries surrounding the health of regional banks. The SPDR S&P Regional Banking ETF (KRE) experienced a decline of more than 6%, while shares of Zions Bancorporation in Utah and Western Alliance in Arizona dropped by over 13% and 10%, respectively.

Despite the turmoil, early assessments from bank analysts suggest that the issues at Zions and Western Alliance may be isolated incidents rather than indicative of a broader systemic risk. Analysts attribute the problems to a small number of bad borrowers rather than a widespread threat to private credit, which has been highlighted by recent bankruptcies at First Brands and Tricolor Holdings. In fact, on Friday, Baird upgraded Zions’ shares from neutral to outperform, arguing that the bank has been unfairly penalized, although it remains a consensus hold among other analysts on Wall Street.

The rapid succession of bad loans and the negative market reaction indicate that investors are increasingly vigilant about potential risks. This sentiment was vividly expressed by JPMorgan CEO Jamie Dimon, who suggested that there may be “more cockroaches” lurking in the industry after his bank reported significant charge-offs in the third quarter due to exposure to Tricolor. Wall Street analyst Mike Mayo echoed this sentiment, stating, “When you see one cockroach, there’s probably a few more.” This has led investors to be on the lookout for similar issues across the sector.

A broader concern lies in the lending practices of nondepository financial institutions (NDFIs), which include mortgage companies, insurers, and private asset managers. These entities provide borrowers with alternative sources of capital beyond traditional banks. However, NDFIs are often less transparent and regulated than conventional banks, raising concerns about unknown leverage that could impact the financial system. According to the Federal Reserve, loans to NDFIs by commercial banks surged by over 50% year-over-year in 2025, marking the largest increase since 2016.

Peter Corey, chief market strategist at Pave Finance, highlighted the risks associated with NDFIs, noting, “With NDFIs’ less stringent lending standards, we must assume there is more out there.” He pointed out that the opacity of private credit could lead to widespread concern without a clear understanding of the underlying issues. Corey also remarked that the argument suggesting Tricolor and First Brands were isolated events quickly loses credibility in light of the news surrounding Zions and Western Alliance Bancorp.

Moreover, private credit remains an asset class that has yet to be tested in a weakening economy, underscoring the importance of upcoming jobs data, which is currently on hold due to the government shutdown. Despite the recent turmoil, some investors maintain a positive outlook on the banking sector. Macrae Sykes, portfolio manager of the Gabelli Financial Services Opportunities ETF (GABF), noted that the current macroeconomic environment is favorable for banks, citing lower interest rates and a robust economy. He expressed confidence in large money center banks like JPMorgan and Wells Fargo, as well as regional players such as First Citizens Bank and M&T Bank.

However, the recent events serve as a reminder that there is a low margin for error in the banking sector. As Mayo pointed out, “This just shows that there’s a low margin for error if and when incidents happen,” highlighting the need for investors to remain cautious and informed about potential risks in the market.

The recent troubles at two regional banks have sparked significant concern on Wall Street, contributing to a notable pullback in the stock market.
